Preferred Equity and Mezzanine Mechanics

Mezzanine debt and preferred equity can fill a capitalization or refinancing gap between senior loan proceeds and the sponsor's common equity. Legal form, economic ranking, payment obligations and remedies must be evaluated separately. An equity label does not establish senior-lender permission or a reliable recovery timetable.

Also known as: Mezz Debt, Mezzanine Financing, Pref Equity, Preferred Equity Layering

For the broader landscape see Private Credit in CRE; for sizing and the full stack see CRE Capital Stack and Debt Structuring. The legal/program distinctions below were reviewed October 7, 2026 against Source: Preferred Equity and Mezzanine Primary Review 2026. Generic diligence questions are CRET interpretation, not negotiated terms or current market benchmarks.

Mezz vs. Preferred Equity: The Legal Distinction

Mezzanine debt is a loan to an owner above the property borrower, secured by pledged equity interests in the borrower or another ownership tier. Identify exactly which entity borrows and whose interests are pledged; the collateral is not automatically an interest in the mezzanine borrower itself. Fannie Mae's Section 1501 definition is a specific example of equity-interest security rather than a property mortgage. The security agreement and applicable law determine available enforcement rights.

Preferred equity gives an investor contractual priority economics within an ownership structure. Review the operating or joint-venture agreement together with related pledges, guaranties, indemnities and side agreements. The name alone does not prove the position is unsecured, confined to one agreement, senior to every common interest or junior to every other subordinate instrument.

An intercreditor agreement coordinates rights between lenders where required or negotiated. Fannie Mae Section 1501.04 requires an approved ICA for its qualifying mezzanine-financed mortgage loans. That program rule is not a universal statutory requirement for every mezzanine transaction. Preferred equity may use different approval or recognition arrangements, but does not automatically bypass restrictions on ownership transfers, control changes, additional financing or distributions.

Fannie Mae Program Example: Review and Control Rights

The adopted June 2, 2026 package provides a concrete counterexample to a blanket no-consent rule. It governs Fannie multifamily transactions, not every office or CMBS loan. Current production Section 1502 was compared with the dated clean guide excerpt, Form 6441 (05-26) and June 2026 job aid. The redirected current form download was blocked; do not infer that every form field is unchanged. The program definitions and exclusions govern; Section 1502 excludes structures relating solely to LIHTC allocation.

  • Soft Pay preferred equity: returns are required only from available excess net cash flow while the mortgage is outstanding; permitted unpaid returns may accrue.
  • Mandatory Pay preferred equity: mandatory-payment failure can trigger a forced sale while the mortgage is outstanding.
  • Hard Pay preferred equity: mandatory-payment failure can trigger control takeover while the mortgage is outstanding.
  • Pre-review: the adopted checklist requires it for all Mandatory Pay and Hard Pay structures and for noncompliant Soft Pay or structured common equity. Compliant structures outside pre-review still require the applicable checklist/delivery procedures.
  • Control takeover: the adopted checklist subjects the right to lender approval under the loan documents and applicable trigger/term limitations. A permitted origination structure is not unconditional permission for a later takeover.

Fannie pre-review is approval before rate lock. Keep that separate from a lender's later control-transfer approval. Check the current program and loan documents for the actual transaction; neither all equity needs separate pre-review nor no equity needs lender consent follows from this example.

Capital Stack Positioning and Sizing

Map the actual entity structure and waterfall before assigning a layer. Mezzanine and preferred equity can be alternatives or appear together; economic position is not a fixed universal LTV band. Use reviewed value, senior proceeds, cash-flow constraints, funded amounts and payment/priority terms to calculate the transaction's debt leverage and total capitalization separately. Do not silently classify all preferred capital as debt for every legal or reporting purpose.

Matthews' June 2026 financing explainer supports preferred equity as gap capital in recapitalizations and refinancings where lower valuations or lender selectivity reduce senior proceeds. It is broker thought leadership supporting taxonomy and use cases, not pricing, leverage or enforcement benchmarks. See Source: Matthews CRE Financing Explained 2026.

Current Pay, Accrual and Pricing Diligence

Document the current-pay obligation, any deferred interest or preferred return, accrual/compounding convention, payment priority and exit or redemption conditions. PIK interest and accrued preferred returns belong to different legal instruments; neither compounds or becomes cash-pay automatically without agreed terms.

Use dated term sheets and final agreements to compare total proceeds, fees, current pay, deferred return, participation, expected exit and downside recovery. Separate a quoted coupon from all-in cost, target IRR and realized return. This page's prior 2026 return ranges were not supported by a reviewed pricing series and are not retained as market benchmarks. The relative cost of mezzanine and preferred equity is a question for transaction evidence, not a guaranteed premium for one label.

Cure Rights, Foreclosure and Standstill Mechanics

Article 9 enforcement concerns the pledged collateral, not a direct property-mortgage foreclosure merely because the pledged entity owns real estate. A sale transfers the rights available in that collateral; it does not establish debt-free ownership of the underlying property.

New York UCC 9-610 requires commercial reasonableness, including timing. Section 9-612's ten-day non-consumer notification safe harbor is not a ten-day foreclosure completion rule. Section 9-617 addresses debtor rights and discharge of enforcing/specified subordinate interests, not every senior obligation. These are a bounded statutory example, with capture limits recorded in Source: Preferred Equity and Mezzanine Primary Review 2026, not a national completion timetable or universal title opinion.

CRET's document-review checklist:

  • Identify default, acceleration, notice, cure and redemption provisions and applicable governing law.
  • Confirm whether cure or senior-loan purchase rights exist, the eligible holder, price, deadlines and limits. Do not assume an automatic right to buy at par.
  • Read any ICA or recognition agreement for standstill, senior approval, qualified transferee and enforcement conditions.
  • Check the sale process, commercial reasonableness, competing liens and the rights actually conveyed; model litigation or bankruptcy constraints from case-specific evidence.
  • For preferred equity, distinguish a contractual control or manager-replacement trigger from a completed enforceable transfer. Verify senior restrictions before treating an operating-agreement remedy as executable.

No generic 60–90/90–180-day foreclosure, 5–10-day cure, 30–60-day purchase or 60–120-day standstill assumption replaces the documents. See Distressed Asset Underwriting for asset-specific recovery diligence.

When Each Instrument Fits

Evaluate mezzanine debt when the transaction needs a defined debt obligation and equity-interest collateral, and the senior documents/program permit the proposed structure. Evaluate preferred equity when negotiated priority economics and ownership rights fit the capitalization need and applicable senior requirements. For either, test cash-flow capacity, dilution, approval routes, control rights and downside recovery before selecting a structure. An unavailable subordinate-debt consent does not independently establish permission for preferred equity.

Cycle Context and Open Evidence

Use Texas CRE Debt Capital Markets 2026 and CMBS and Special Servicing Stress Q1 2026 for separately dated market context, not proof of a particular instrument's permitted terms or future performance. Distressed Asset Underwriting provides recovery questions. The evidence reviewed here does not establish that most maturity-wall loans perform operationally, a universal refinance-gap size, national pricing bands or subordinate capital's guaranteed outperformance through 2027.
